Factor Copulas: Totally External Defaults
نویسنده
چکیده
In this paper we address a fundamental problem of the standard one factor Gaussian Copula model. Within this standard framework a default event will have a large impact on the default probability of the survivors, through a shock in available information on the common factor. Moreover this effect is larger for defaults occurring instantaneously. In this paper it is shown that this problem is caused by linearly combining the common factor and idiosyncratic terms. In this paper we propose an extended model, which overcomes this problem. An extra idiosyncratic term is introduced which models totally external default risk. Here one should think of default events due to fraud, or legal issues. The most noticeable default events over the last couple of years have been Enron, Worldcom and Parmalat. All of these defaulted due to totally external causes. The occurrence of such default events do not increase the available information on the common factor driving correlated defaults. In addition it is shown that this extended model provides a plausible explanation for the observed compound correlation smile, or equivalently, the base correlation skew. Moreover, this model requires two additional parameters with which one can control the shape of the so-called base correlation skew. JEL Classification: G13

Basket Default Swaps, CDO’s and Factor Copulas
We consider a factor approach to the pricing of basket credit derivatives and synthetic CDO tranches. Our purpose is to deal in a convenient way with dependent defaults for a large number of names. We provide semi-explicit expressions of the stochastic intensities of default times and pricing formulae for basket default swaps and CDO tranches. Two cases are studied in detail: mean-variance mixt...
متن کاملConditional and Dependent Credit Migrations in a Factor Model Copula Framework
We review different methods for simulating credit migrations in a nonparametric and discrete or continuous-time Markov chain framework. We suggest the application of a factor model approach in combination with the use of copulas for the joint dynamics of credit rating changes. While there are several applications of copulas in credit risk for modeling joint defaults, it lacks of the same intere...
متن کاملModelling Dependent Defaults
We consider the modelling of dependent defaults in large credit portfolios using latent variable models (the approach that underlies KMV and CreditMetrics) and mixture models (the approach underlying CreditRisk). We explore the role of copulas in the latent variable framework and show that for given default probabilities of individual obligors the distribution of the number of defaults in the p...
متن کاملOn the singular components of a copula
We analyze copulas with a non-trivial singular component by using their Markov kernel representation. In particular, we provide existence results for copulas with a prescribed singular component. The constructions do not only help to deal with problems related to multivariate stochastic systems of lifetimes when joint defaults can occur with a non-zero probability, but even provide a copula max...
متن کاملEstimating with the Gaussian, Clayton, and t Copulas An Exploration of Bond Defaults and Value of a Collateralized Debt Obligation
The use of copula analysis to estimate the lifetime of bonds is gaining popularity in the financial sector. Taking this concept a step further, the following research project explores the use of the copula method in estimating the joint occurrence of bond default as a method of predictive analysis of bond lifetime. This is accomplished by means of an indepth discussion on copulas followed by a ...
